I seem to remember that the picture must be smaller than a certain size, both in terms of height and width and in terms of file size. Try a smaller file.

picture diameter is 200x200 pixels. file size i believe is now increased to something like 4MB, the reason was to allow for gif animations as the avatar.

I was trying to find the exact requirements in the profile area or in the FAQ but did not see anything. Perhaps there are some old threads on the subject.
If you are unable to upload a specific picture, just try uploading a MUCH smaller file -- say, 40 x 40 and like 2k (not 2M, but 2k). If that works, then size is the issue. If not, then there is something else going on...
